With the commodity world still smarting from the Nov 2014 Saudi decision to (temporarily) break apart OPEC, and flood the market with oil in (failed) hopes of crushing US shale producers (who survived thanks to generous banks extending loan terms and even more generous buyers of junk bonds), which nonetheless resulted in a painful manufacturing recession as the price of Brent cratered as low as the mid-$20’s in late 2015/early 2016, on Saturday, Saudi Arabia launched its second scorched earth, or rather scorched oil campaign in 6 years. And this time there will be blood.
Following Friday’s shocking collapse of OPEC+, when Russia and Riyadh were unable to reach an agreement during the OPEC+ summit in Vienna which was seeking up to 1.5 million b/d in further oil production cuts, on Saturday Saudi Arabia kick started what Bloomberg called an all-out oil war, slashing official pricing for its crude and making the deepest cuts in at least 20 years on its main grades, in an effort to push as many barrels into the market as possible.
In the first major marketing decision since the meeting, the Saudi state producer Aramco, which successfully IPOed just before the price of oil cratered…
… launched unprecedented discounts and cut its April pricing for crude sales to Asia by $4-$6 a barrel and to the U.S. by a whopping $7 a barrel in attempts to steal market share from 3rd party sources, according to a copy of the announcement seen by Bloomberg. In the most significant move, Aramco widened the discount for its flagship Arab Light crude to refiners in north-west Europe by a hefty $8 a barrel, offering it at $10.25 a barrel under the Brent benchmark. In contrast, Urals, the Russian flagship crude blend, trades at a discount of about $2 a barrel under Brent. Traders said the Saudi move was a direct attack at the ability of Russian companies to sell crude in Europe.
Confirming the obvious, Iman Nasseri, managing director for the Middle East at oil consultant FGE said “Saudi Arabia is now really going into a full price war.”
The draconian cuts in monthly pricing by state prouder Saudi Aramco are the first and clearest indication of how the Saudis will respond to the break up of the alliance between OPEC and Russia, which as we noted earlier, dumped MbS on Friday in a stunning reversal within OPEC+. Talks in Vienna ended in dramatic failure on Friday as Saudi Arabia’s gamble to get Russia to agree to a prolonged and deeper cut failed to pay off.
And the second indication that the OPEC oil cartel is now effectively dead, came a few hours later when Bloomberg again reported that in addition to huge price cuts, Saudi Arabia was set to flood the market with a glut of oil to steal market share and capitalize on its just announced massive price cuts as the kingdom plans to increase oil output next month, going well above 10 million barrels a day.
In addition to slashing prices, Saudi Arabia has privately told some market participants it could raise production much higher if needed, even going to a record of 12 million barrels a day, according to Bloomberg sources.
But before hitting a stunning 12mmb/d, Saudi production will first rise above 10 million barrels a day in April, from about 9.7 millions a day this month: “That’s the oil market equivalent of a declaration of war,” an unnamed commodities hedge fund manager said.
Meanwhile, as Bloomberg correctly notes, “with demand being ravaged by the coronavirus outbreak, opening the taps like that would throw oil market into chaos.”
According to preliminary estimates, with Brent trading at $45, a flood of Saudi supply as demand is in freefall, could send oil into the $20s if not teens, in a shock move lower as speculators puke on long positions in what Goldman calls periodically a “negative convexity” event.
Oil traders are looking to historical charts for an indication of how low prices could go. One potential target is $27.10 a barrel, reached in 2016 during the last price war. But some believe the market could go even lower.
What is the logic behind the Saudi decision?
According to one take, the shock-and-awe Saudi strategy could be an attempt to impose maximum pain in the quickest possible way to both Russia and other producers, most notably shale, in an effort to bring them back to the negotiating table, and then quickly reverse the production surge and start cutting output if a deal is achieved.
While that’s certainly possible, it has already been tried once – back in 2014/2015 – and the result was humiliation for Riyadh as not only shale came out stronger, but Russia had no problems absorbing the lower prices. Instead, the most likely outcome is that Russia will be able to withstand a shock price far longer than Saudi Arabia, which has budgeted for a Brent price of $58/b for 2020 (which would lead to a 6.4% budget deficit). A realized price which is roughly half that – should the Saudi strategy work out as planned – would lead to social unrest and government turmoil in Saudi Arabia, and may explain why earlier today Saudi crown prince MbS launched another crackdown on dozens of royals and army officers following the arrest of powerful princes, who may compete for the throne once the public mood in Saudi Arabia turns nasty in the coming weeks.
Could the price drop even lower now? Yes: back then there was no coronavirus pandemic destroying global oil demand.
One final point: with 10Y Breakevens driven almost entirely by the price of oil…
… once Brent craters on Monday to the mid-$30s or lower, the accompanying implosion in 10Y yields could make the record plunge in yields seen on Friday a dress rehearsal for what could be the biggest VaR shock of all time. And since QE will only send yields even lower, perhaps it’s time for the Fed to add oil futures to stocks among the expanded securities it plans on purchasing as part of QE-5 to avert the next deflationary crisis which may have just started.

A virus was engineered as a bio-weapon and then it escaped because of sloppiness or maybe intentionally because an individual or small group understood the consequences. This is either a Chinese fuck-up or a rogue act of species terrorism. There are many people that secretly are happy about this virus. Destroy economies and the global system as we know it. Kill off the old and sick making room for more planet. I think it was a fuck up myself but it may have been intentional. It was not a US bio-attack as the low IQ anti-American conspiracist want to believe. The reason I know this is because the Chinese would already be at war with the US. They would have figured this out quickly. These types of viruses have a trail plus the delivery has a human trail. This trail has already been more or less established to the Wulan level 4 Bio-Lab. The Chinese have tried to cover the trail up and probably are needed to establish the evidence of the trail but are not saying a thing.
China is a bad industrial place. Dangerous and virulent animal and human viruses have found a place in this country. Massive industrial waste and pollution from construction and production is the result of cancerous growth. The rest of the world is guilty too but this has been manifested most intensely in China. Mega unsupportable cities dominate a country that was once probably the most sustainable in the world. China will never be the same because the global economy will not survive this as we know it. Other nations will follow with their own particular idiosyncrasies of risk. Industries and sectors will be gutted and value chains disappear. It may not be the end of the world but it will be the end of the world as we know it. It was already teetering on the edge economically and with increasing trade tensions. A great game of military intrigue has the world on the brink. Now anger through populism and individual pain will boil making high level games a target for anger. The very rich will be confronted. Borders threatened by mass migrations. Bad shit
OK, maybe I am getting exaggerated, but am I? This could cascade because this is how succession and negative systematic impulses behave. I am glad I am prepped but that won’t save my ass if it gets really bad. It will just make a bad situation less bad. I feel better now. I have food to sit back on so if I must quarantine with or without the virus, I will not be as desperate. I still may die but not desperate as many are now or might in the future. Mad Max might play out or just a slow boil into collective poverty. I imagine it will be a little of both. I don’t see normal returning. The techno optimist will be smashed. The FAKE Greens will see their 100% renewable fantasy disappear in the winds of change. What is coming is a REAL Green world of salvage and triage. It will be efforts at life boats and hospices. All the things I have spoken about over the years. This is doom that has formed into a way of life and now it is being realized. Even if this virus thingy peters out a systematic level will have been breached and an established pathway down established. This will be a force beyond human control just like in many ways the growth impulse that got us here that self-realized. The difference is growth is slow and decline rapid at least until a level of sustainability is reached.

“Around mid-January I started including coronavirus news in the daily Automatic Earth “Debt Rattle” news aggregators, and wrote the first essay on the topic on January 29. Tons of people since have asked why, but I thought the virus had “potential”. Though not everybody would agree, I still think that. So the Debt Rattles are full of coronavirus these days. For a proper understanding, we must remember that China was 4-5 weeks too late in reporting the disease, and after that the west was 4-5 weeks late in acting on the news. This happens simply because a politician who cries wolf will have a short career, and reporters, certainly today, follow that same model. I explained 5 weeks ago why this happens the way it does in China in The Party and the Virus, but western countries’ political and media systems are structured very much the same way. Being early to warn does not help your job prospects. Unless you’re 100% sure, but then you won’t be alone and there’s nothing left to warn about. So might as well stay mum. Until you must speak, and then you’re way behind, and you’ll be as wrong as you are late. Cast in stone. Bias “R” Us. But then, that’s why there’s the Automatic Earth. The Matrix is never perfectly sealed. In the case of COVID19, the story is not about the numbers of cases or fatalities at any given point after two months and change, it’s about the disruption it will cause. We have a highly contagious virus that can cause death. That is all you need to know really. Feel free to claim that reactions and measures are over the hill, but no government has the option to say things are not all that bad and it’s business as usual…And people comparing COVID 19 to seasonal flu are therefore way off base. This “Global Challenge” will surely lead to an accelerated decline process that was already at what seemed to be an undulating plateau of growth with both destructive and constructive change. The fantastic results of the digital age and the hyper productive global value chains papered right over the great financial crisis. This narrative also has given greens hope that we can go green and clean and still grow. Does that sound too good to be true?
If one faces honest science with economics and the sociopolitical, we see a trend. Science is flashing planetary decline with localized failures of systems including Gaia. Honest people in the pseudoscience of economics see a Ponzi arrangement of a Bubble of bubbles. Sociologist see similar dysfunction across the human spectrum, in fact, humans are a Bubble. Specialization fails to see these negatively converging forces because the human narrative is fully dominated by techno optimism plus, we are habituated to growth. Nobody knows anything but growth on this earth today. A generalized view of things from an awakened mind will see a gradient of change which mirrors the succession of the global living ecosystem. Multiple tipping points appear to be breached and are now converging negatively. Forces are now beyond human forcing. These forces now will be much stronger than human forcing plus beyond fixing.
This is now a time for a behavioral change from humans. A crisis like this virus might be that opportunity. I say might because the narrative of techno optimism is so powerful and seductive. Instead we need a narrative of acceptance of these forces that are beyond human control. Now we need people to discuss life boats of resilience involving common sense mitigation efforts that adapt a population in overshoot with consumption and population. It is also about hospices of discussion revolving around the abstract death of a civilization. This civilization is like no other so the discussion needs to be centered on local and delocalized forces. The local needs to be beefed up and forces of delocalization mitigated. The delocalization of globalism can’t be decoupled from. It is here to stay for most locals for a long time to come but we can begin changing behavior and actions now. We are in crisis so if we can’t change at least some now then I have little hope for a life similar to what we have today. What will be ahead will be several levels lower and that is a scary world.
